Suppose, i have a delhi only license and want to hand the gun over to a friend in say, mumbai, who has an all india license, can i write an authority letter and hand over the rifle along with a copy of my license to him?
He will ofcourse come and pick up the gun from delhi.

The buyer will have to have permission to acquire, since it is an all India license, he will be able to acquire the said firearm from any where in India, while your license must have sale permission. An authorisation letter on your letterhead along with your original license and a copy of some proof that you sold the firearm to the person concerned may have to be provided. This is usually for the purpose of showing the airline or security people Etc.
It may be simpler sometimes to have a dealer in between you two, although they will charge you for it. That way the dealer buys the gun from you and he sells it to the buyer, and can directly ,make an endorsement on his license
with stamp etc.

The area of applicability for letter of authority is only the area of validity for your gun license. The person whom you authorize to carry on your behalf, can carry only within the area validity of your gun license. On basis of your letter of authority, he cannot use the area validity of his own gun license.

Can you lend firearm to someone who is not listed as retainer on your license?

I do not think you can lend your firearm to anybody else on letter of authority. Please read Section 3 of Arms Act 1959 for understanding the meaning and scope of letter of authority.
